Applied Materials posted record revenue of $9.12bn in its fiscal third quarter, up 25% with operating income up 38% — and for the first time in this cycle the growth came entirely from outside China, whose revenue fell 2%.

Record quarter, but the growth is front-loaded into the back half — and China is no longer the swing factor

Applied Materials reported revenue of $9.12 billion for its third fiscal quarter, up 25% from a year earlier, with operating income up 38% and gross margin at 50.3%. The quarter is the clean inflection point in a fiscal year that started flat: revenue was $7.01 billion in Q1 (slightly below the prior-year Q1), $7.91 billion in Q2, and $9.12 billion in Q3 — a sequential gain of $1.2 billion, which management called the largest sequential increase in the company's history.

The important detail is what did not drive it. China revenue actually fell 2% year over year. The growth came from Taiwan, Korea, the United States and Europe, and from DRAM memory customers rather than the leading-edge logic customers that carried prior years.

A note on the fiscal calendar

Applied Materials does not use the calendar year. Its fiscal year ends on the last Sunday of October, so fiscal Q3 2026 covers the 13 weeks from 27 April 2026 to 26 July 2026 — roughly calendar Q2 plus most of July. The comparison quarter, fiscal Q3 2025, ended 27 July 2025. This report is filed on the site as "Q3 2026" to match the company's own labelling on the 10-Q cover page; just be aware that when Applied says "fiscal 2026," it means the year ending 25 October 2026, and its fiscal Q4 2026 guidance below covers roughly August through late October 2026.

Operating margin is the share of revenue left after paying for manufacturing, R&D and selling costs, but before interest and tax — it is the cleanest read on whether the core business is getting more profitable.

Why the GAAP profit number is not the one to trust this quarter

GAAP earnings per share rose 43% and non-GAAP earnings per share rose 41%, which looks like tidy agreement. It isn't — both periods' GAAP figures contain large items that have nothing to do with selling chipmaking equipment, and they happen to roughly cancel out.

Applied holds stakes in other listed companies, and accounting rules force it to run the change in those share prices through the income statement every quarter even though nothing is bought or sold. This quarter that produced a $270 million unrealized loss; a year ago the same line produced a $311 million unrealized gain. That alone is a ~$580 million swing working against the current quarter, which is why "interest and other income (expense), net" was negative $100 million this quarter versus positive $396 million last year. The filing states the decline was "primarily driven by higher unrealized loss on equity investments."

Working the other way, tax. Applied's effective tax rate — the share of pre-tax profit paid in tax — was 12.7% this quarter versus 30.6% a year ago. The filing attributes the gap to "the recognition of a valuation allowance against deferred tax assets related to corporate alternative minimum tax (CAMT) credits in fiscal 2025," i.e. a one-off charge in the prior year, not a new benefit this year. Applied's own non-GAAP reconciliation excludes $460 million of prior-year "resolution of prior years' income tax filings and other tax items" from fiscal Q3 2025 to make that point.

Strip both out and the honest comparison is the operating line: operating income of $3,075 million versus $2,233 million, up 38% on 25% more revenue. That is genuine operating leverage — costs grew slower than sales — and it is a better quarter than the GAAP net income headline implies on the merits, even though the GAAP number is higher.

One caution for the year-to-date figures: the nine-month effective tax rate of 12.9% (versus 27.2%) also reflects "a remeasurement of deferred tax assets resulting from new tax incentive agreements in Singapore." That is a real cash benefit but a step-change, not a repeatable growth driver. Separately, the filing notes that global minimum tax rules "materially increase our foreign taxes beginning in the first quarter of fiscal 2026" — a structural headwind now partly masked by the Singapore item.

Where the margin came from

Gross margin — the share of revenue left after the direct cost of building the tools — reached 50.3%, which the CFO described as the 13th consecutive quarter of year-over-year expansion. The 10-Q gives three specific causes: "higher revenue, increases in average selling prices, and lower material and manufacturing costs," with the quarterly improvement "also driven by favorable changes in product mix."

The price and cost points matter more than the volume point. Higher revenue mechanically spreads fixed factory costs over more tools, but rising average selling prices in a year when Applied is shipping more DRAM equipment — historically a lower-priced mix than leading-edge logic — suggests pricing is holding on the newer product lines rather than simply riding the cycle up.

By segment (note that Applied moved its 200mm equipment business from services into Semiconductor Systems and began fully allocating corporate costs to segments in Q1 FY2026, with prior periods restated, so segment figures are comparable but not identical to what was published a year ago):

Semiconductor Systems is the equipment business — the machines that deposit, etch and measure material on silicon wafers, collectively "wafer fab equipment." Its margin improvement is attributed to "higher revenue, favorable changes in product mix, increases in average selling prices and lower material and manufacturing costs, partially offset by increased RD&E expenses."

Applied Global Services sells spare parts, maintenance and service contracts against the installed base of tools already running in customers' factories. Its 22% growth came "primarily due to higher long-term service agreement revenue and customer spending on spares" — a useful signal, because service revenue tracks how hard existing fabs are actually running, not how many new tools are being ordered. Both moving up together is a healthier combination than equipment alone.

The weak spot is "Other," which now houses the Display business and swung from a $4 million operating loss to a $118 million loss on essentially flat revenue. That is small against $3.1 billion of company operating income, but it is the one line moving the wrong way.

Demand mix: DRAM took over, and the customer base narrowed geographically

DRAM is the working memory in phones, PCs and AI servers; the filing says memory spending rose "due to increased customer investments in DRAM technology transitions" — customers upgrading to newer memory designs (including the high-bandwidth memory stacked next to AI accelerators) rather than simply adding capacity. Foundry and logic spending also rose in absolute terms, "reflect[ing] stronger demand for leading-edge manufacturing technologies," though the nine-month figure was "partially offset by lower customer demand for trailing-edge logic systems" — older, less advanced production lines, which is where a large share of Chinese demand has historically sat.

Geographically the quarter is a genuine break from the last three years:

China remained the single largest destination by dollars but shrank from 35% to 28% of revenue while total revenue grew 25% — meaning essentially all of the quarter's growth came from outside China. US revenue doubled and Europe tripled off a small base, consistent with new leading-edge fabs being built in those regions. This reduces the concentration risk that has dominated the investment case for semiconductor-equipment makers since US export controls began restricting what can be sold into China, though it does not remove it: China is still more than a quarter of the business, and the filing warns the US government "continues to issue new export licensing requirements" that could "further limit our ability to provide certain products and services to customers outside the U.S., including in China."

Customer concentration went the other way. Two customers accounted for roughly 20% and 14% of nine-month revenue — a structural feature of this industry, where a handful of chipmakers do nearly all the leading-edge spending, but a real risk if either delays a fab build.

The $253 million export-controls settlement

On 11 February 2026 Applied settled with the US Commerce Department's Bureau of Industry and Security over "certain China customer shipments and export controls compliance," agreeing to pay $253 million, paid in full during fiscal Q2 2026. It is not in this quarter's numbers — it sits in the nine-month figures, where it reduced Semiconductor Systems' segment operating income — but two features deserve attention beyond the cash cost.

First, the settlement includes a denial order that is suspended and will be waived three years after the order date, conditional on Applied completing required internal export-compliance audits. A denial order would prohibit Applied from exporting certain products outside the United States at all. The company states plainly that failure to comply "could result in significant penalties, including the loss of the suspension of the denial order." For a company that ships roughly 85% of its revenue outside the US, that is a contingent risk far larger than $253 million, even if the probability is low.

Second, it is a reminder that the China revenue line carries compliance cost as well as demand risk. Applied also flags that China implemented export controls on rare earth minerals "used in certain of our products" in 2025 — a supply-side exposure that runs in the opposite direction to the sales-side one.

Cash, capital returns and the balance sheet

Cash from operations was a record $3.04 billion in the quarter ($5,568 million for the nine months, up from $5,130 million). Non-GAAP free cash flow was $2,330 million, up 14% — notably slower than the 25% revenue growth, because working capital absorbed cash.

That working-capital build is the line worth watching. Accounts receivable rose to $7,691 million from $5,185 million at the October year-end, a 48% increase against nine-month revenue growth of 11%. Some of that is simply the steep Q3 revenue ramp landing late in the quarter, and contract liabilities (customer prepayments and deferred service revenue) also rose, to $3,271 million from $2,566 million — a forward-demand signal, since customers pay deposits before tools ship. But receivables growing at four times the rate of revenue is the kind of divergence that should reverse next quarter if the revenue is as clean as it looks.

Capital returns slowed sharply. Applied repurchased $440 million of stock and paid $420 million of dividends in the quarter; for the nine months, buybacks were $1,177 million versus $4,044 million in the prior-year period, a 71% reduction, while dividends rose to $1,150 million from $1,019 million. Capital expenditure went the other way, $1,988 million for nine months versus $1,475 million, including a US$500 million campus in Singapore that management says "more than doubles Applied's advanced cleanroom capacity" there. The company is redirecting cash from its own shares into manufacturing capacity — a bet on the demand it is guiding to, and a deliberate one.

Takeaway: The 43% jump in GAAP earnings per share is the least informative number in this release — it is the net of a $580 million swing in unrelated share-price marks working against the quarter and an 18-point drop in the tax rate working for it. The number that matters is 38% operating income growth on 25% revenue growth, achieved while China revenue fell. Applied has, for the first time in this cycle, shown it can grow strongly without China, and it is backing that with capacity spending rather than buybacks.

Guidance and outlook

For fiscal Q4 2026 (roughly August to late October 2026), management guided to:

  • Total revenue of $10.25 billion, plus or minus $500 million
  • Non-GAAP diluted EPS of $4.02, plus or minus $0.20

Set against fiscal Q4 2025 revenue of approximately $6.80 billion (derived from full-year FY2025 revenue of $28.37 billion less the $21.57 billion reported for the first nine months), the midpoint implies roughly 51% year-over-year growth — a sharp acceleration even from this quarter's 25%. Adding the guidance midpoint to nine-month results puts fiscal 2026 revenue near $34.3 billion, about 21% above fiscal 2025.

CEO Gary Dickerson said the company is "further raising our Semiconductor Systems revenue expectations for calendar 2026" and expects "another strong growth year for Applied Materials in 2027." CFO Brice Hill pointed to "continued strong revenue growth in the second half of the calendar year, particularly in DRAM as well as leading-edge foundry-logic and advanced packaging," and said the company is "making additional manufacturing capacity investments to support projected demand through the end of the decade."

Our read. The guidance is credible but demands a lot. A 51% year-over-year quarter requires roughly $1.1 billion of sequential revenue growth on top of the $1.2 billion just delivered — two consecutive record sequential steps. The supporting evidence is there: contract liabilities up 27% since the year-end, capacity investment being committed years ahead, and a mix tilting toward DRAM and advanced packaging where Applied has just launched six new systems. The risks are concentrated rather than diffuse. Two customers are a third of revenue, so a single fab schedule slipping moves the quarter. The receivables build needs to convert to cash. And roughly 28% of revenue still depends on a China policy environment that the filing itself describes as "uncertain and evolving," with a suspended denial order now attached to Applied's compliance record.

The more interesting question is what happens after fiscal 2027. Memory spending is the most cyclical part of this industry, and DRAM went from 22% to 26% of equipment revenue in twelve months. If the current build-out is substantially AI-memory-driven, the same mix shift that is powering margins now is the one that will unwind fastest when the cycle turns. Nothing in this filing suggests that turn is near — but the quality of this quarter comes from operating leverage on a rising volume base, and operating leverage runs in both directions.
